I own a carpet cleaning company and service 8 cities in my county.
The relevant keyword for my site is "carpet cleaning in city1".
The meta tags list all cities. And I'd like to have a seperate page
for each city.
First, is this gonna get me penalized by the search engines. Reason
for doing this is that I can optimize the keywords for each individual
city and of course hopefully get better traffic on the home page by
having the keywords more targeted for the main city.
Can I make sub folders in my homepage directory and put the index
pages on those folders (each being a seperate city).
The #1 spot for my keyword appears to be doing something similiar
using .asp pages. and "kw=" pages.

The picture you've painted sounds to me like each page may be similar but
will be tailored to a specific city. Whilst there will be some obvious
duplication it doesn't sound like it should be treated as duplicate content
by a search engine. However, I am assuming that each page will have content
that is specific to the targeted city.
Of course that's only my opinion, I'm not google or msn ...
