What's the best way to optimise navigation links ?

Are simple text links better eg <a href="widgets.htm>Widgets</a>

or would I be better using an image of the word "widgets", with a more
descriptive ALT tag on the image ?

Or is there an altogether better way ?

Probably the best of both worlds is to use a background image, so it
looks nice, and keyword(s) in the actual link, if you have room and it
makes sense, eg:
